ncreasing prices imply an increase in the rate of inflation. Inflation is caused by a surplus in the supply of money. In order to reduce inflation, the government needs to reduce the money supply. Printing more money will increase the money supply—clearly the wrong tactic. If the government buys bonds, this too will cause an increase in the money supply because the government would transfer money from the Federal Reserve into the economy. The government also should not reduce the capital gains tax, because this will also have the effect of putting more money into the economy. The only valid course of action among the options given is for the government to sell bonds, thereby taking money out of circulation and putting it in the reserve bank.
